Understanding Stock Markets
An index compresses hundreds of companies into a single number, which makes it easy to follow and easy to misread. How the index is weighted determines what it is really telling you: a market-cap weighted index can be carried higher by a handful of very large companies while most of its constituents fall.
Why this sits on a forex site. Equity markets are the cleanest read on risk appetite available, and risk appetite drives currencies. Broad equity strength tends to favour AUD and NZD and weigh on JPY and CHF. It is a tendency rather than a rule โ it breaks down whenever a move is driven by rate expectations rather than growth, since higher rates can lift a currency while pressuring its own stock market.
Index Weighting
How much each constituent counts. Market-cap weighting lets the biggest companies dominate; price weighting lets the highest-priced share dominate instead.
Breadth
How many stocks participate in a move. A rise carried by a few mega-caps is a narrower, more fragile advance than one where most names take part.
Sector Rotation
Capital shifting between industry groups. Which sectors lead usually says more about expectations than the headline index level does.
VIX
Expected 30-day S&P 500 volatility priced by the options market. A measure of anticipated turbulence, not of direction.
Frequently asked
An index tracks a basket of shares as a single number, so it measures the aggregate rather than any one company. How that aggregate is built matters: the S&P 500 is market-cap weighted, so the largest companies dominate it, while the Dow is price weighted, meaning a high-priced share moves it more than a larger company with a lower share price. Two indices covering the same market can therefore tell noticeably different stories on the same day.
